6 Ways China Can Ruin Your Investments… And 1 Reason To Buy

China is the world’s second-largest economy in terms of gross domestic product (GDP), just next to the US. It has the highest population in the world and several manufacturing firms opt to set up shop there due to its cheap labor and supply materials. See more China used to enjoy double-digit growth over the past decades but last year, its growth slowed to 6.9% – the lowest in 25 years. Its stock market jumped by 150% in one year, but plummeted by 30% in just a few weeks and opened 2016 by falling another 7%. The International Monetary Fund projected that the economy’s decline will continue toward 2018, followed by a gradual recovery. I touched on this topic in my post in February: 2015-in-review-the-year-volatility-returned . And now, here are six ways the Asian giant’s slowdown can hurt investors. Beijing’s demand for oil will fall. China’s industrial production will fall as a result of declining factory activity. This will further add downward pressure to the price of oil, decimating profits and capital spending for oil firms listed on US exchanges. China’s demand for energy is one of the most important factors that drive the price of crude oil. In January, New York Stock Exchange-listed Exxon Mobil Corp. (NYSE: XOM ) slashed its forecast on China’s energy-demand growth toward 2025. Read more here Credit markets will be spooked . Chinese firms weighed by a ton of debt will default on their payments, spooking creditors, which will spike interest rates and ultimately drive the valuation of risk assets lower. China is the US’ largest creditor, accounting for around one-fifth of the total US treasury securities outstanding. Currencies will be in turmoil. Concerns over the health of China’s economy have already pushed capital away from its shores, pushing the yuan lower. This was only stopped by government intervention such as capital controls and a fixed exchange rate. Although the yuan is mainly traded on the mainland and is strictly supervised by the central bank, its offshore counterpart can be accessed by anyone. The onshore yuan is expected to continue its depreciation against the US dollar, hastening capital outflows and boosting demand for overseas assets. A weakening yuan amid a strengthening greenback could also increase political friction ahead of November 8 US Presidential elections. Currencies related to the Chinese economy will also experience the same fate. These include the Japanese Yen, the Korean Won and other emerging-market currencies. Investors may also opt to park their cash in safe government bonds or debts with low risk of default. Chinese imports of US goods will decline. An uncertain outlook on domestic demand will convince Chinese consumers to hold off on buying, especially US goods. China serves as the US’ biggest import partner, whose 2014 imports reached $466.75 billion or around 16.4% of the total import of the U.S. In comparison, the Asian country is also the US’ third largest export partner, just next to Canada and Mexico. Export goods and services amounted to $123.67 billion as of 2014, accounting for around 5.3% of total US exports. This means the trade balance of the U.S. vis-à-vis China is negative. A part of the deficit is funded by capital flow coming from China. A drop in Chinese consumer spending will hurt US exports, and if the US manufacturers failed to shift their product exports to other markets, this could result in a temporary decline in the US GDP. A two-percentage point decline in the growth of Chinese domestic demand growth translates into a 0.3-percantage point dip in the US GDP growth rate in 2015 and 2016, according to an estimate from the Organization for Economic Cooperation and Development (OECD). China may sell US Treasuries for stimulus. As a possible option in its stimulus program, the Chinese government may decide to sell US Treasuries that it has bought, driving treasury prices lower, yields and ultimately interest rates higher. Similar to Number 3, higher rates may result in a collapse in valuations of risk assets such as stocks. American unemployment rate may rise. US companies with significant exposure to the Chinese market will likely suffer from shrinking domestic demand in China. Shareholders and employees of American companies that derive majority of their revenues from China may also be affected. Some firms may consider cutting costs to lift profits, resulting in layoffs and higher unemployment rates. Despite these… The one reason to buy stocks despite the possibility of a hard landing in China is the Chinese government’s wherewithal. In a short span of time, it has blocked the exit of foreign capital, fixed exchange rates, and pacified financial markets, including stocks, currencies and properties. An added bonus is the fact that the US is the second biggest oil importer with around 7.2 million barrels daily as of April 2015. With oil prices falling due to a dim outlook on China’s GDP, trade balance deficit is affected in a positive way because of a decline in as the US’ cost to import oil. In summary: A slowdown in the world’s second biggest economy can hurt your investments because there will be lower demand for oil, creditors will be spooked, currencies will be in turmoil, there will be weaker demand for US goods, and interest rates and unemployment may go up. But on a positive note, the Chinese government has immediately taken measures to pacify financial markets, and the negative effects are offset by falling oil prices.

Why Low Interest Rates Do Not Imply Perpetual Increases In Stock Prices

Some investors have come to believe that ultra-low interest rates alone have made traditional valuations obsolete. The irony of the error in judgment? Experts and analysts made similar claims prior to the NASDAQ collapse in 2000. (Only then, it was the dot-com “New Economy” that made old school valuations irrelevant.) The benchmark still trades below its nominal highs (and far below its inflation-adjusted highs) from 16 years ago. Without question, exceptionally low borrowing costs helped drive current stock valuations to extraordinary heights. In fact, favorable borrowing terms played a beneficial role in each of the stock bull markets over the last 40-plus years, ever since the post-Volcker Federal Reserve began relying on the expansion of credit to grow the economy. Indeed, we can even take the discussion one step further. Ultra-low interest rates had super-sized impacts on the last two bull markets in assets like stocks and real estate. Bullishness from 2002-2007 occurred alongside household debt soaring beyond real disposable income ; excessive borrowing at the household level set the stage for 40%-50% depreciation in stocks and real estate during the October 2007-March 2009 bear. Bullishness from 2009-2015 occurred alongside a doubling of corporate debt – obligations that moved away from capital expenditures toward non-productive buybacks and acquisitions. Would it be sensible to ignore the near-sighted nature of how corporations have been spending their borrowed dollars? Click to enlarge It is one thing to recognize that ultra-low borrowing costs helped to make riskier assets more attractive. It is quite another to determine that valuations have been rendered irrelevant altogether. For one thing, the U.S. had a low rate environment for nearly 20 years (i.e., 1935-1954) that is very similar to the current low rate borrowing environment. The price “P” that the investment community was willing to pay for earnings “E” or revenue (sales) still plummeted in four bearish retreats. In other words, low rates did not stop bear markets from occurring in 1937-1938 (-49.1%), 1938-1939 (-23.3%), 1939-1942 (-40.4%), or 1946-1947 (-23.2%). Click to enlarge Economic growth was far more robust between 1936 and 1955 than it is in the present. What’s more, during those 20 years, valuations were about HALF of what they are today. If low rates alone weren’t enough to DOUBLE the “P” relative to the “E” back then, why would one assume that low rates alone right now are enough to justify exorbitant valuations in 2016? When top-line sales and bottom-line earnings are contracting? When economies around the globe are struggling? Equally important, the inverse relationship between exorbitant valuations and longer-term future returns since 1870 has taken place when rates were low or high on an absolute level; the relationship has transpired whether rates were falling or rates were climbing. It follows that central bank attempts to aggressively stimulate economic activity and revive risk asset appetite did not prevent 50% S&P 500 losses and 75% NASDAQ losses in 2000-2002, nor did aggressive moves to lower borrowing costs prevent the financial collapse in 2008-2009. Clearly, valuations still matter for longer-term outcomes. In all probability, in fact, fundamentals began to matter 18 months ago. Take a look at the performance of the SPDR S&P 500 Trust ETF (NYSEARCA: SPY ) versus the iShares 7-10 Year Treasury Bond ETF (NYSEARCA: IEF ) over the 18 month period. Even with borrowing costs falling over the past year and a half – even with lower rates providing a boost to corporations, households and governments – “risk on” stocks have underperformed “risk off” treasuries. It gets more interesting. The prices on riskier assets like small caps in the i Shares Russell 2000 ETF (NYSEARCA: IWM ), foreign stocks in the Vanguard FTSE All-World ex-US ETF (NYSEARCA: VEU ) and high yield bonds via the SPDR Barclays Capital High Yield Bond ETF (NYSEARCA: JNK ) have fallen even further than SPY. In complete contrast, the price of other risk-off assets – the CurrencyShares Japanese Yen Trust ETF (NYSEARCA: FXY ), the iShares 20+ Year Treasury Bond ETF (NYSEARCA: TLT ), the SPDR Gold Trust ETF (NYSEARCA: GLD ) have surged even higher than IEF. By the way, 18 months is not arbitrary. That is the period of time since the Federal Reserve last purchased an asset (12/18/2014) as part of its balance sheet expansion known as “QE3.” Since the end of quantitative easing, then, indiscriminate risk taking has fallen by the wayside. Larger U.S. companies may have held up, though the prospect for reward has been dim. Smaller stocks, foreign stocks and higher-yielding assets have not held up particularly well; their valuations may be on their way toward mean reversion. In the big picture, then, are you really going to get sucked in to the idea that low rates justify perpetual increases in stock prices? The evidence suggests that, until valuations become far more reasonable, upside gains will be limited. Additionally, until and unless the Federal Reserve provides more shocking and more awe-inspiring QE-like balance sheet expansion a la “QE4,” where the 10-year yield is manipulated down from the 2% level to the 1% level, low rate justification for excessive risk-taking would be misplaced. What could the catalyst be for indiscriminate risk taking? What could spark a genuinely strong bull market uptrend? Reasonable valuations that are likely to result from a bearish cycle. Fed policy reversal might then force the 10-year yield to 1% or even 0.5%, and we could then discuss how they “justify” still higher valuations than exist in 2016. Nevertheless, unless the Fed has found methods for eliminating recessions outright and permanently inspiring credit expansion, bear markets will still ravage portfolios of the unprepared investor. Yen Gain Seems Overdone; Time For Japan ETFs?

It seems that the dark cloud hanging over Japan investing has started dispersing. After witnessing a tumult this year on a rising yen, Japanese shares have lately turned their course. The weakness in the Japanese currency, yen, was behind the recent surge in shares. Two things made yen soggy. First, Japan indicated that it may intervene in the currency market to contain the strength in yen, which bothered exporters. Following this rhetoric , yen dropped about 3% from its 18-month high. Second, the greenback is rallying and is now on its way to log the first monthly gain against the yen since January. The greenback gained its lost ground on a flurry of upbeat economic data released lately, which in fact brought the Fed hike back on the table. The PowerShares DB USD Bull ETF (NYSEARCA: UUP ) added about 1.7% in the last 10 days (as of May 17, 2016). Overall, the greenback weakness and yen appreciation seem overdone and may fuel Japanese shares. Moreover, oil’s ascent to a six-month high charged up energy shares. Notably, oil prices shored up on supply disruption in countries like Nigeria and a bullish call by the renowned brokerage house Goldman Sachs. If global markets remained relatively steady ahead on rising oil prices, yen may not gain strength on safe-haven demand. How Important Are Yen Moves? Investors should note that Japan’s corporate profits (pretax) dropped 24% year over year in the March quarter and 40% sequentially, representing the worst quarter since the September quarter of 2012. However, it is not entirely because of yen as asset write-downs are incurred by Japanese companies in their final quarter of a fiscal year, as per analysts. Still, the impact of yen is huge as export-oriented automobile companies bore the brunt of a stronger yen, and recorded 472 billion yen in profit losses. All in all, the government is wary of yen’s strength and is likely to lower the value of yen if it spikes to the 90-95 per dollar range, as per a key economic adviser to Prime Minister Shinzo Abe . Moreover, nothing has yet been decided on a sales tax hike slated for next year. Upbeat GDP Data Meanwhile, the Japanese economy grew in Q1 at the quickest clip in a year, logging an annualized 1.7% growth rate against economists’ expectations of a 0.2% rise. The latest growth was realized after a 1.7% revised annualized contraction in the fourth quarter of 2015, snapping the possibility of a technical recession. Sequentially, the economy expanded 0.4% compared with a 0.1% quarterly gain. The best part is that domestic demand contribution to GDP grew 0.2 percentage points as consumers splurged on discretionary items. The data definitely explains that the economy is heading toward a positive direction. Though weaknesses are there in the economy in the form of soft capex and consumer confidence data, things may improve in the coming days. Analysts indicated that a decline in capital expenditure was the result of weak exports. Japan exports capital goods to Asian economies and bears the brunt of a muted business environment worldwide, which hurts corporate profitability as well as the business investment. Yen or GDP: What to Watch Ahead? The first-quarter performance shows that stock moves in Japan are reliant mainly on yen, not on GDP. During Q1, yen gained about 7.23% against the U.S. dollar and the ultra-popular fund iShares MSCI Japan ETF (NYSEARCA: EWJ ) – a guide to the Japanese stock market – responded to the yen strength by diving about 4.4% during this frame. So, the prospect of no/less gains in yen can be a good entry point to Japan. Plus, a solid GDP reading can act as another tailwind. If yen spikes on upbeat GDP data, scope for currency intervention will likely open. The CurrencyShares Japanese Yen ETF (NYSEARCA: FXY ) is up about 10% so far this year (as of May 17, 2016). ETFs in Focus Below, we highlight some Japan-focused ETFs that could be in watch in the coming days. Regular ETFs Among the regular ETFs, there are the First Trust Japan AlphaDEX ETF (NASDAQ: FJP ) and the iShares JPX-Nikkei 400 ETF (NYSEARCA: JPXN ). These are the bets to play in a falling dollar environment. Currency-Hedged ETFs These are, namely the WisdomTree Japan Hedged Equity ETF (NYSEARCA: DXJ ), the Deutsche X-trackers MSCI Japan Hedged Equity ETF (NYSEARCA: DBJP ) and the iShares Currency Hedged MSCI Japan ETF (NYSEARCA: HEWJ ). If the yen falls and the greenback rises on possibilities of further Fed hikes, these currency-hedged ETFs may get a boost. Small-Cap ETFs There are also options – the iShares MSCI Japan Small-Cap ETF (NYSEARCA: SCJ ), the SPDR Russell/Nomura Small Cap Japan ETF (NYSEARCA: JSC ) and the WisdomTree Japan SmallCap Dividend ETF (NYSEARCA: DFJ ) – to bet on Japanese domestic demand. Since small-cap companies are less exposed to the international economies, investors can wipe out the impact of yen as well as the struggling export sector by investing in these ETFs. Notably, SCJ (up 1.5%) has outperformed EWJ (down 4.2%) and DXJ (down 14.8%) in the year-to-date frame (as of May 17, 2016). Original post
